I've never played Diablo before so I wasn't sure, but I was wondering how does questing and the party system work together? For example, how can you play in the same area as someone else if they are a lower level or haven't done as many quests as you. Doesn't this mean someone will always be missing out on a part of the story by randomly grouping with players or is the part where you get grouped more like a dungeon in WoW where quests are completely irrelevant?

I think that the entire group is placed with the farthest person, or they can all go to any given party member's location by clicking their banner in town. I think that story could be missed out on if you were to aggressively group on your first run through normal. I plan to play normal solo the first time specifically so I can take my time and read/listen to everything.
You sure will be missing on the story if you party with your friends who have finished the specific quests that you haven't done yet.
That's why if you want to enjoy the game the first time around, play it solo,
or play it co-op with people you know that are on the same quest as you are.
Since in Diablo III the Battle.net 2.0 system will match you with same leveled characters,
you could always chat with the person whose game you joined in if they have finished the particular quest you want to do.
But since, Normal difficulty level wont be that difficult, I think you could accomplish that by playing solo.
When you get to Nightmare & Hell, that's the time you play it co-op. With more monsters to kill, you get more XP so you'll level-up faster than someone trying to play through the Nightmare & Hell difficulty alone.
There is only one set-back to this... Yes, Bashiok said you'll get individual loot drops,
but you have to beat the other people in your party when it comes to killing the mini- & end-bosses, for who ever gives the finishing blow is guaranteed the gear or weapon drop.
Other members of the party might get randomized magical item drops, but the one who killed the boss is surely guaranteed a legendary or magical gear/weapon dropping.
Although this does not guarantee that that person will get an item that can be used by his character, so if you know the person you are partied with, he can give you the item or trade it to you for gold.

Drops are individual, even if grouped. I wouldn't care to speculate if they'll calculate your status (wether or not it's a first-kill for you) within that group.
Personally, i'm planning to clear everything pre-inferno (difficulty permitting, maybe there too) solo before I start grouping up just to expeience the challenge anyway.
You solo people weird me out, ITS A COOP GAME LONER. but I guess you will have some incentive with the followers, which is kind of ironic because they were there to encourage coop play to anyone who plays SP, if anything they are more of a temptation to make people play solo so you can check them out.
i think 3 is gunna have a match making system to find people on your quest.
