After the defeat and casting away of the three prime evils, Sanctuary prospered. Everyone was joyous, and the happiness was so great that crime dissapeared for a while. Sanctuary had become a safe haven, almost like Heaven.
Which is similar to what I think happened after the Worldstone's destruction. It's not exactly Heaven, but at least the demonic magics would be dissipating.

Well, for changes such as these, especially the oceans settling, it would really have to happen over a long period of time for most not to notice. So perhaps you could be more accurate in describing the amount of time that has passed.

Should it be that unusual the someone is armed? Just because the Prime Evils are gone, that shouldn't mean that humans are still evil and corrupted and that people need to protect themselves, or that their is maybe a war between neighboring kindgoms, etc.

I'm a little confused why a person offering to be my mercenary wants me to prove myself. You could easily change this dynamic though by either saving this person's life, and thus they join you, or maybe you bested them in battle and they pledge their services to you cause they can see you're a badass, or any other thing like that.

One of the reasons why it is taking so long is because Heaven is holding back this corruption, since eventually it will take them over too. However, a few souls from Hell manage to claw through this unfinished boundary and take over creatures, such as the Ghost animal you had just killed. The mercenary is surprised too, since he had never seen a posessed creature. You decide to ask no questions about where he got this information from in case he/she is upset by this.

I'm not sure I quite understood that part. I think even with the Worldstone gone, and many types of magic dissipating as a result, that there will undead anyway. Just no undead of the demonic kind. But there may still be undead of the evil kind.
