Those were only the initial 3D renders of the characters. They then took a bunch of low-res pictures of the 3D model in various poses (running, walking, turning, casting in every direction) and turned them in to animations. (So, there aren't any true 3D characters in the game- it's been referred to as "2.5D" by some.) A higher screen resolution would not make them look better- only more blocky by contrast or really, really small.
Though I think it'd be wonderful if they actually rendered out the 3d assets at a higher res and offered it as an option. It'd make a massive difference to how the game looks; it'd look freaking awesome and not poopy at all.
Anyway, the bottleneck is the optional MPQ would be something like 500 MB and someone would actually have to add support for the video mode and scale the X and Y value of mouse input.... But not an impossible herculean task by any measure. The real sticking point, is where's the profit in there.
The backdrops also use a higher bitrate. For observers who want to see more of the pretty. The wolves are so adorably goofy looking.

Heck, one change I'd super love is.... if they'd put the waypoints at the start of the zone they way-in. I'm very very sick of playing Where's Waldo with those things. I just want to live, but not live like an animal..
The doubled storage the expansion offered isn't active in classic. It was one of the big selling points of LoD, but by this point it's just them being jerks. Most other changes to the core game (synergies, monster stats) are active in it.
It's your choice to not play with a thousand charms jamming up your inventory and ridiculous rune words and pokemons with auras, not McDonald's or Captain Winslow's.
